Economic policy uncertainty (EPU) reflects more information related to exchange rate volatility than traditional macroeconomic variables do, and thus may have stronger predictive power in forecasting exchange rate volatility. The volatility skew is the difference in implied volatility (IV) between out-of-the-money (OTM) options, at-the-money options (ATM), and in-the-money options (ITM). The two samples shown in Figure 1 have high volatility and large amplitude, and generally, display the characteristics of volatility clustering.
